His firm would eventually acquire a textile manufacturing firm called Berkshire Hathaway and assume its name to create a diversified holding company. A company going bankrupt is not news. But Solyndra was not just any company. Its biggest “investor” was the federal government which had given it $500 million dollars. That was news. But, really, it shouldn’t have been. If history is any guide, it was quite predictable. The government is a very poor investor. And always has been. There are countless examples, but two should serve our purpose here. After the Civil War, American leaders were anxious to bind the country’s North, South, East, and West regions together with transcontinental railroads. Congress therefore gave massive federal aid to build the Union Pacific, the Central Pacific, and later the Northern Pacific Railroads. But all three of these roads had huge financial problems. The Union Pacific, for example, was mired in financial scandal from its inception, went bankrupt several times, and had to rebuild large sections of track thanks to shoddy construction practices. At that same time, James J. Hill, with no federal aid whatsoever, built a railroad from St. Paul to Seattle -- the Great Northern. How was Hill able to do with private funds what the Union Pacific failed to do with a gift of tens of millions of federal dollars? The starting point is incentives. The Union Pacific was paid by the government for each mile of road it built. It was in the railroad’s interest not to build the road straight. The more miles it took the UP to cross Nebraska, for example, the more money it made. Hill, by contrast, used his own capital. To make a profit, he had to build his Great Northern Railroad sturdy and straight. Hill’s company remained in business for almost a hundred years until 1970 when it merged with other railroads. The original Union Pacific, riddled with corruption and numerous other financial misdeeds, including the wholesale bribery of public officials, went broke within ten years. The story of the airplane is even more stark. By the opening of the twentieth century, the major nations of Europe and America were frantically at work trying to invent a flying machine. The first nation to do so would have a huge military and commercial advantage. In fact, leading American politicians of the day, such as Teddy Roosevelt, President William McKinley, and others argued that building an airplane was a national emergency. There was no time, they argued, to wait for private industry to get the job done. The government needed to pick the best aeronautics expert and give him the money he needed. That expert was Samuel Langley, the president of the prestigious Smithsonian Institution and holder of honorary degrees from Harvard, Yale, Oxford, and Cambridge. Langley was already an accomplished inventor and he had written a highly praised book Experiments in Aerodynamics. Federal officials gave Langley funds for two trial flights. He immediately set to work. His theory was that his plane needed to be thrust into the air from a houseboat on the Potomac River. This video provides an overview of the accounting rules and classifications for different types of investments. Investments can be broadly grouped into two types: debt investments and equity investments. Debt investments can be held-to-maturity (presented on the Balance Sheet at amortized cost, with changes in fair value not affecting Net Income), available-for-sale (presented on the Balance Sheet at fair value, with unrealized gains or losses bypassing the Income Statement and flowing through Other Comprehensive Income), or Trading (presented on the Balance Sheet at fair value, with unrealized gains or losses affecting Net Income. Equity investments are treated as Trading Securities according to the Fair Value Method (if the investor owns less than 20% of the investee), which marks the investment to market on the Balance Sheet and has unrealized gains or losses flow through Net Income. There is a practicability exception, however: if the fair value cannot be determined, the investment is presented on the Balance Sheet at cost, minus any impairments. If the investor owns between 20% and 50% of the investee the Equity Method is used; with this method, the investor does not recognize dividend revenue but instead recognizes a proportionate share of the investee's Net Income. If the investor owns more than 50% of the investee, the investor must consolidate the investee (the two entities are treated as one consolidated entity). Trap #1 - the Capital Gains trap We discuss what a capital gain is, and what to do before you become a US citizen is if you own stocks. Trap #2 - the Foreign Life Insurance trap Bear in mind what "foreign" means in this case! It means "non-US". If you are from China and have a Chinese bank account, it's not foreign to you! But it is foreign to the US. Foreign life insurance is not considered to be life insurance under the US tax code. It is treated as an investment, which means you are taxed much more on it! also, you are also going to pay a 1% excise tax it...not yearly, but quarterly. The good news is that if you have any foreign life insurance, there are ways to handle it. Trap #3 - the Ownership of Real Estate Real estate should not be in your name for both tax and liability purposes. You need a plan in place to avoid heavy estate taxes (up to 35%!). Also bear in mind that if you own rental property, you will be taxed on that income. Trap #4 - Foreign Reporting Requirements There are NUMEROUS IRS forms that need to be filled out, some quarterly and some yearly. If you fail to file these forms, there are severe monetary penalties. You need to report things like foreign bank accounts and assets, mutual funds, and partnerships, just to name a few. Welcome to another 2 Minute Finance for Expats. Our topic today is PFICs. PFIC stands for “Passive Foreign Investment Company”. A Passive Foreign Investment Company, or PFIC for short, is a foreign corporation - meaning a non-U.S. corporation - where: • 75% or more of its income for the year is passive income; or • 50% or more of the assets produce passive income, or are held for the production of passive income. Passive income generally includes: dividends, interest, rents, royalties, and capital gains. For all intents and purposes a PFICs are non-U.S. investment funds, such as: mutual funds, hedge funds, and exchange traded funds (ETFs). Like many expats you are probably asking yourself, why do I need to know this? The answer is because: • PFICs are subject to draconian taxation by the U.S. that often wipes out any profits they generate; and • You have file yet another report to IRS. Distributions from PFICs, such as dividends, are taxed as ordinary income and don’t qualify as “qualified dividends”, which are taxed at the generally more advantageous long-term capital gains tax rate. PFIC gains, and what are known as “excess distributions”, are subject to special U.S. tax rules. And, I don’t mean special in the good way. Excess distributions are distributions that are greater than 125% of the average distributions received from the PFIC during the 3 preceding tax years, or holding period, if less. PFIC gains and “excess distributions” are: • Not eligible for capital gains treatment; • Must be allocated per day to prior years in the holding period; • Amounts allocated to prior years in the holding period are taxed at the highest tax rate then in effect; and to top it all off • Interest charged on the tax allocated to prior years as though it was due then! If the value of your PFICs exceed $25,000, or $50,000 if filing joint return, on last day of the tax year you are required to file Form 8621 with your U.S. tax return. And what about all those holidays you promised yourself? We entrust the vast bulk of our investments to fund managers. Here in the UK, according to Her Majesty's Treasury, the industry has more than four TRILLION pounds of investors' money under management. Fund managers invest people's savings wherever they see fit - mainly in equities, or shares in listed companies. They claim to be experts at making our making grow, using their expert knowledge to pick the shares that will outperform the market. But all too often the returns they produce are considerably lower than the average return of a benchmark index like the FTSE 100 - or the S&P 500 in the States. For veteran investment guru John Bogle, the problem is simple. Fund managers just aren't as smart as they like to think they are. As it means trading against the view of numerous market participants with superior information, buying or selling a security is effectively just a bet. So, whilst your fund manager might lead you to believe it's his knowledge or intelligence that enables you to beat the market, he's really no better than a gambler. So, you might be lucky enough to choose the right fund manager. But you could just as easily pick the wrong one. According to the financial services company Bestinvest, there are currently nearly £10 billion of UK investors' money languishing in what it calls dog funds - in other words, funds which have underperperformed their benchmark index for at least three consecutive years. Ultimately, of course, fund managers are businesses. They exist to make money for themselves. They want our business - even if it means persuading us to invest in a fund which they themselves wouldn't want to put their own money in. It's now time to look at what it actually costs us to invest. Fund managers are, of course, businesses. And, like all business, they have overheads. Running a big fund management company doesn't come cheap - esepcially when top managers earn around £2 million a year, including bonuses. And remember, it's you, the customer, who picks up the tab. Ultimately, though, fund managers need to make a profit. In fact they'e making around £10 billion from us every year - and that's regardless of whether or not they manage to produce a profit for us. Part of the challenge is working out exactly what we are being charged. Investors typically use something called the annual Total Expense Ratio, or TER, to compare the cost of investing in different funds. But, the TER excludes dealing commission, stamp duty and other turnover costs that can add considerably to the expense of investing over time. So, apart from those hidden charges, what else are we having to pay? More importantly, what sort of impact do charges have on the value of our investments? And the bad news doesn't stop there. Despite a marked increase in competition, management charges in the UK have been steadily rising over the last ten years. There are some encouraging signs for consumers. The FSA's Retail Distribution Review will require fund managers to be fairer and more transparent when it comes to charges. In the meantime, investors should be on their guard. The decision to have income treated a FDAP (Fixed, Determinable, Annual or Periodic income. FDAP income applies to foreign persons earning income in the U.S; such persons will be subject to 30% withholding tax, or a lower rate if there is a tax treaty between the United States and the country of residency) or effectively connected is just one decision that needs to be made with care. Additionally, exercising due diligence to make sure that if an IRS Form 5472 is required that due to 25% foreign ownership of a corporation, or new in 2017, a domestic US LLC, with related party transaction is key. As the penalties for not filing a proper form 5472 are now increased to $25,000 from $10,000. The penalties can be assessed for multiple years. The IRS is on the look out for improper Form 5472 or missing Form 5472 and audits abound. Many corporations with 5472 requirement are choosing to entire into a voluntary disclosure program to eliminate or reduce outstanding Forms 5472.
