Investment Banking Areas Explained: Advisory Services

The next type of investment banking services we will examine are advisory services, comprising assistance in transactions, like mergers and acquisitions (known as M&A) and debt restructurings. As we already said, M&A stands for Mergers and Acquisitions. In every M&A process, there are at least two parties. One of the companies is called the Buyer or the Buying company, and the other one is called the Target, which is the firm acquired. The Buyer company can offer a compensation to the Target company’s shareholders in several ways. They can offer a cash compensation, a stock package of the new entity, or a combination of both. The technical name of the amount paid is called “consideration.” There are several reasons M&A deals play an important role in a company’s life. Top managers understand that, sometimes, it is cheaper to acquire something that has been already created, rather than trying to generate it internally. In addition, businesses are so complimentary that their combination can unlock a great deal of savings, efficiencies, and opportunities. We will focus on these aspects in the chapter dedicated to the mechanics of M&A services. Why do companies need help when acquiring other companies? Investment bankers are ideally positioned to provide valuable M&A insights to their clients, as they know their business and the industry in which they operate. Sometimes, an investment bank advises several firms from an industry and can gain perspective through multiple points of view. Besides M&A, many investment banks engage in restructuring services. These services are necessary when a firm cannot service its debt and is in danger of going bankrupt. I’m sure you can imagine how tough it is to work on these transactions and assist companies in deep trouble. What leads to the distress of a company? Why would a company borrow money it can’t repay? Politicians in the media often talk about the private and public sectors of our economy but what's the difference? And which one is more effective? The private sector is made up of businesses or corporations owned by people. The private sector includes malls, grocery stores, and your local diner. To make a profit in the private sector, businesses must earn our money by offering us products and services that we want or need. When businesses have to compete for the same dollars, prices go down because no one wants to pay twice as much for shoes at one store if you can get the same pair cheaper at another place. On the other hand, the public sector is not supported by profits. It doesn't have to compete for our dollars. Instead, the public sector uses our tax dollars to fund its services. So we pay for these programs no matter how much or how little we use them. The government decides how our tax dollars should be spent in the public sector. This makes sense for some things. For example, you probably wouldn't want firefighters or police officers competing with one another for your business. In other cases though, this means things cost more or service is worse. The U.S. Post Office has $100 billion in debt and is regularly bailed out with taxpayer money. And the Department of Motor Vehicles isn't usually known for fast, friendly service. In contrast, private companies know that if they offer poor customer service and don't make money, they'll go out of business. When comparing the private sector with the public sector, it's clear that the market-driven private sector is more efficient. When you don't have to be profitable or accountable, things tend to be more expensive and the service is worse. So when there's a choice between a private sector or a government service, think about that package you really need delivered.

The term financial innovation refers to the ongoing development of financial products designed to achieve particular client objectives, such as offsetting a particular risk exposure (such as the default of a borrower) or to assist with obtaining financing. Examples pertinent to this crisis included: the adjustable-rate mortgage; the bundling of subprime mortgages into mortgage-backed securities (MBS) or collateralized debt obligations (CDO) for sale to investors, a type of securitization; and a form of credit insurance called credit default swaps (CDS). The usage of these products expanded dramatically in the years leading up to the crisis. These products vary in complexity and the ease with which they can be valued on the books of financial institutions. CDO issuance grew from an estimated $20 billion in Q1 2004 to its peak of over $180 billion by Q1 2007, then declined back under $20 billion by Q1 2008. Further, the credit quality of CDO's declined from 2000 to 2007, as the level of subprime and other non-prime mortgage debt increased from 5% to 36% of CDO assets.[118] As described in the section on subprime lending, the CDS and portfolio of CDS called synthetic CDO enabled a theoretically infinite amount to be wagered on the finite value of housing loans outstanding, provided that buyers and sellers of the derivatives could be found. For example, buying a CDS to insure a CDO ended up giving the seller the same risk as if they owned the CDO, when those CDO's became worthless. This boom in innovative financial products went hand in hand with more complexity. It multiplied the number of actors connected to a single mortgage (including mortgage brokers, specialized originators, the securitizers and their due diligence firms, managing agents and trading desks, and finally investors, insurances and providers of repo funding). With increasing distance from the underlying asset these actors relied more and more on indirect information (including FICO scores on creditworthiness, appraisals and due diligence checks by third party organizations, and most importantly the computer models of rating agencies and risk management desks). Instead of spreading risk this provided the ground for fraudulent acts, misjudgments and finally market collapse.[120] In 2005 a group of computer scientists built a computational model for the mechanism of biased ratings produced by rating agencies,[121] which turned out to be adequate to what actually happened in 2006–2008.[citation needed] Martin Wolf further wrote in June 2009 that certain financial innovations enabled firms to circumvent regulations, such as off-balance sheet financing that affects the leverage or capital cushion reported by major banks, stating: "...an enormous part of what banks did in the early part of this decade – the off-balance-sheet vehicles, the derivatives and the 'shadow banking system' itself – was to find a way round regulation." http://en.wikipedia.org/wiki/Financial_collapse_of_2007%E2%80%932008

An NBFC is a company that provides banking services to people without holding a bank license. An NBFC is incorporated under the Indian Companies Act, 1956 whereas a bank is registered under Banking Regulation Act, 1949. NBFC is not allowed to accept such deposits which are repayable on demand. Unlike banks, which accepts demand deposits. Foreign Investments up to 100% is allowed in NBFC. On the other hand, only banks of the private sector are eligible for foreign investment, and that would be not more than 74%. Banks are an integral part of payment and settlement cycle while NBFC, is not a part of the system. It is mandatory for bank maintain reserve ratios like CRR or SLR. As opposed to NBFC, which does not require to maintain reserve ratios. The deposit insurance facility is allowed to the depositors of banks by Deposit Insurance and Credit Guarantee Corporation (DICGC). Such facility is unavailable in the case of NBFC. Banks create credit, whereas NBFC is not involved in the creation of credit. Banks provide transaction services to the customers, such as providing overdraft facility, the issue of traveller’s cheque, transfer of funds, etc. Such services are not provided by NBFC. Capital markets are financial markets for the buying and selling of long-term debt- or equity-backed securities. These markets channel the wealth of savers to those who can put it to long-term productive use, such as companies or governments making long-term investments. Financial regulators, such as the UK's Bank of England (BoE) or the U.S. Securities and Exchange Commission (SEC), oversee the capital markets in their jurisdictions to protect investors against fraud, among other duties. Modern capital markets are almost invariably hosted on computer-based electronic trading systems; most can be accessed only by entities within the financial sector or the treasury departments of governments and corporations, but some can be accessed directly by the public. There are many thousands of such systems, most serving only small parts of the overall capital markets. Entities hosting the systems include stock exchanges, investment banks, and government departments. Physically the systems are hosted all over the world, though they tend to be concentrated in financial centres like London, New York, and Hong Kong. Capital markets are defined as markets in which money is provided for periods longer than a year. A key division within the capital markets is between the primary markets and secondary markets. In primary markets, new stock or bond issues are sold to investors, often via a mechanism known as underwriting. The main entities seeking to raise long-term funds on the primary capital markets are governments (which may be municipal, local or national) and business enterprises (companies). Governments tend to issue only bonds, whereas companies often issue either equity or bonds. The main entities purchasing the bonds or stock include pension funds, hedge funds, sovereign wealth funds, and less commonly wealthy individuals and investment banks trading on their own behalf. In the secondary markets, existing securities are sold and bought among investors or traders, usually on an exchange, over-the-counter, or elsewhere. The existence of secondary markets increases the willingness of investors in primary markets, as they know they are likely to be able to swiftly cash out their investments if the need arises. We all know the story of the last 30 years in financial services: The ‘big bang’ deregulation initiated in the Thatcher/Reagan period (and carried on through to the 21st century) led to a much more permissive and international trading environment. The industry consolidated into large universal banks, and commoditized the services which these banks provided. Financial gain came to prevail and the interests of clients became relevant only to the extent that they further the financial performance of those who provide products for such clients. Regulators stopped regulating, in effect believing that efficient markets, guided by Adam Smith’s invisible hand, would automatically lead to good outcomes and so were ‘light handed’. Fiduciary duties were set aside in favor of poorly understood contracts. Securitization and the rapid growth of derivatives led to larger and larger risks being taken, with other people’s money. Limited liability meant that key players had very limited ‘skin in the game’. Sales and trading culture took over from relationships in the major institutions, which increasingly ceased to care about their reputations. Remuneration systems encouraged the creation of products with excessive ‘tail risk’. Increasing focus on shareholder value maximization has led to adverse outcomes, both for firms and for the economy as a whole. All of this culminated with the Great Recession of 2008. We’ve had a number of books that have been published in the aftermath of that crisis, suggesting a multiplicity of reforms to discourage bad banking practices. What makes the contribution of David Vines (professor of economics at Oxford University) unique is the attempt to re-establish some ethical norms in financial services. Amongst other things, Professor Vines advocates the banking equivalent of a Hippocratic Oath, along with what Adam Smith described as “other regarding behavior” beyond limited self-interest. In the interview, Vines notes that while economists know much about Smith’s “invisible hand” of the market place, driven by rational self-interested behavior, they are less familiar with his work, “The Theory of Moral Sentiments”, which expressed the view that human beings had “other-regarding” motivations, including altruism, and a desire for the approbation of others. In the discussion below, Vines makes the case that the trust-intensive nature of financial services makes it essential to cultivate such motivations, and provides proposals for how this might be done in his book. Why the emphasis on trust? Why not just introduce highly punitive and restrictive regulations? Well, for one, we’ve seen how bankers have managed to game their way around more restrictive forms of regulation (even as they have aggressively lobbied against their implementation). Moreover, Vines contends that robust ring-fencing between investment and commercial banking activities (via, say, a “Glass Steagall II” equivalent) is unlikely to work, because culture transcends boundaries. If those with a sales or trading focus, who do not care about the welfare of their customers or are in the same organizations as those who would normally develop good relationships and client care, then their attitudes will reduce the trustworthiness of others, especially if their potential remuneration is greater: in other words, the ethical equivalent of a Gresham’s Law, where bad behavior drives out ethical practices. Vines seeks to develop mechanisms which encourage trustworthiness, and the holding to account of those involved in an appropriate manner. Financial reforms at present lack sufficient focus on these requirements and in that regard his book is a unique contribution to the overall debate so as to help make finance consonant with broader public purpose.
