In our last lesson we looked at how most traders pick a standard amount to trade per certain amount of equity in their account and how this probably isn't the best way to maximize profits and minimize losses of a potential strategy. In today's lesson we are going to look at the two categories that most position sizing strategies fall into which are known as martingale strategies and anti martingale strategies. A position sizing strategy which incorporates the martingale technique is basically any strategy which increases the trade size as a trade moves against the trader or after a losing trade. On the flip side a position sizing strategy which incorporates the anti martingale technique is basically any strategy which increases the trade size as the trade moves in the traders favor or after a winning trade. The most basic martingale strategy is one in which the trader trades a set position size at the beginning of his trading strategy and then double's the size of his trades after each unprofitable trade, returning back to the original position size only after a profitable trade. Using this strategy no matter how large the string of losing trades a trader faces, on the next winning trade they will make up all their losses plus a profit equal to the profit on their original trade size. As an example lets say that a trader is using a strategy on the full size EUR/USD Forex contract that takes profits and losses both at the 200 point level (I like using the EUR/USD Forex contract because it has a fixed point value of $1 per contract for mini forex contracts and $10 per contract for full sized contracts but the example is the same for any instrument) The trader starts with $100,000 in his account and decides that his starting position size will be 3 contracts (300,000) and that he will use the basic martingale strategy to place his trades. Using the below 10 trades here is how it would work: example As you can see from the above example although the trader was down significantly going into the 10th trade, as the 10th trade was profitable he made up all the his losses plus a brought the account profitable by the equity high of the account plus original profit target of $6000. At first glance the above method can seem very sound and people often point to their perception that the chances of having a winning trade increase after a string of loosing trades. Mathematically however the large majority of strategies work like flipping a coin, in that the chances of having a profitable trade on the next trade is completely independent of how many profitable or unprofitable trades one has leading up to that trade. As when flipping a coin no matter how many times you flip heads the chances of flipping tails on the next flip of the coin are still 50/50. The second problem with this method is that it requires an unlimited amount of money to ensure success. Looking at our trade example again but replacing the last trade with another loosing trade instead of a winner, you can see that the trader is now in a position where, at the normal $1000 per contract margin level required, he does not have enough money in his account to put up the necessary margin which is required to initiate the next 48 contract position. Example So while the pure martingale strategy and variations of it can produce successful results for extended periods of time, as I hope the above shows, odds are that it will eventually end up in blowing ones account completely. With this in mind the large majority of successful traders that I have seen follow anti martingale strategies which increase size when trades are profitable, never when unprofitable, and these are the methods which I will be covering starting in tomorrow's lesson.

The biggest benefit of going systematic with a trading strategy is that it takes out all the guesswork. There’s no need for discretion surrounding what trailing stop to use or when to take profits. What you are doing with fixed fractional position sizing - you are saying that you are going to risk a percentage of your trading account on each trade. So if you have GBP10,000 capital, each trade you take you cannot risk more than 2% which in this case amount to GBP200. This is fixed position size risk. Fixed fractional position sizing. Your trading system would need to produce more winning trades than losing ones. You would need approximately 60% winners. Money management forex strategies (aka forex risk management) are the most basic, yet most critically important to get right because ultimately your long-term success as a trader relies not on how often you win, but rather how much you win when you are right verses how much you lose when you are wrong. Even traders with a high forex probability expectation, or in other words a high win rate of say 70-80% can still lose money over all, if their forex losers are significantly larger than their winners. Forex traders who have stood the test of time and have become successful have at some point come to grips with the reality that losing is a part of trading and there are times when your forex losers are consecutive. This is why using a forex stop loss and having a conservative forex stop loss strategy is so important. In addition to this it is also vitally important that you only risk a small percentage of your overall capital at any one time. 5% capital allocation is not too aggressive, nor conservative in terms of real risk and on a $5000 trading account means the maximum amount of capital risked at any point in time is just $250. The next thing to consider when analysing trading opportunities is the forex risk reward ratio. A basic and commonly used benchmark in currency trading is a 1:2 forex risk reward ratio. The goal here is to win $2 for every $1 lost or in terms of pips to have a forex profit target or win of at least 200 pips for every 100 pips lost, while still only placing 5% of your total risk capital in the market at any one point in time. This conservative approach to forex risk management will give you a significant window of opportunity and (hopefully) allow you stay in the forex trading game long enough to become consistently profitable, even when faced with a string of losses, which under more aggressive strategies may well blow up your trading account! I cap my risk to about 1% of my capital per trade. That means if you have a $2000 forex account, you can lose up to $20 per trade. If you have a $10,000 account, you can lose up to $100. If you have a $500 account, you can only lose up to $5 per trade. Risking 1% may seem like a small amount, especially if you have a small account, but you can grow your capital rapidly by keeping your risk to 1%/trade. This is because even a losing streak of several trades in a row won't hurt you. Also, your wins are always bigger than your losses, so even if you only win 40% or 50% of your trades you are going to be pulling cash out of the market. Over time as your account grows your percentage gains will translate into bigger dollar amounts each month. Keep risk to 1% per trade to enjoy that payoff. Risk on each trade is determined by the pip difference between your entry and stop loss price, multiplied by the pip value and the number of lots you take on each trade. Scale-In/Scale-Out Trading Strategy and Money Management System Different Technical Trading Systems have two general approaches to taking profits out of the Market. One is a “Trend Following” approach the other is “Counter-Trend” approach. Identifying a trend and jumping on board is only one half of the problem. The other half is identifying where the trend ends and closing the position. This is where most profits evaporate; traders just stay to long in a dying trend. The Counter-Trend Approach identifies a trend, and then sets up trades against it. But when the trend continues beyond the entry price, the position is usually close by a protective stop to cut losses. Identifying the Trend’s Targets or “Turning Points”, and properly placing orders at these turning points against the trend and taking quick profits multiple times, is our approach to making consistent profits when trading certain markets. In today’s high volatile Market it takes more than just placing a trade and hoping for the best to be successful. No matter which market you are trading and no matter where you open the trade, making a profit is what it is all about. Most of the time in a high volatile Market making a profit is not as hard as keeping the profit you make. When engineering this trading strategy, our main goal was to protect our profits while adding to them. We feel we have accomplished this using our Scaling-In and Scaling-Out of Positions Trading Strategy. Added to this trading approach is a Money Management System that protects the open position and the profits from previously closed trades. Combining 50 years of market experience and studying different trading Philosophies’, then applying what was identified to consistently and repeatedly appear in daily and intraday price charts of some Indices and Equities, such as The Dow 30, S&P 500 and Nasdaq 100 Index, reliable mathematical formulas have been identified. These formulas along with a deep understanding of how the power of computers can be applied to trading the financial markets, helped us to create our Proprietary Price Turning Points Strategy. Adding specialized computer programmers, we have utilized these formulas in beta format to consistently show profitable trades. Keeping in mind, that no one entity can force the price in any market to go in any one direction. It is the herd mentality, amplified by computers firing high volume trades, that creates a market direction. Our Trading Strategy utilizes these Proprietary Turning Points to place limit orders waiting for the price get to that price point so a trade can be entered. But just starting a trade at these levels would not be enough to generate consistent profits. Experience has taught us that without a proper Money Management System “MMS” any trading system is doomed to failure. It is our Money Management Engine built into the Trading Software that sets up the trades at these Proprietary Turning Points. The “MMS” decides the amount of capital to put at risk, when to take profits and how much profit to take. Once in a trade, if Market forces drives the price beyond the trade entry level, it is the “MMS” that calculates how much additional capital to risk at the next identified trade level. This allows us to scale into and out of a trade, instead of just entering a position and hoping for the best before a trade is stopped out. By building all of these factors into a trading system, we believe we have the edge needed to consistently add profits to our account and distribute a healthy return to the shareholders and investors.
