The reality is that creating the type of rental property to the point where it’s passive income takes a LOT of work. But the work is, at times, still ongoing. Eventually you’ll have a vacancy. Eventually you’ll need to fix things up again. Nothing will last forever. Sure, you can get a property manager who’ll handle much of this for you - but you will need to do SOME work yourself, even if it’s as small as choosing between finishes or approving bids on work. It won’t be an insane amount of work, but it will be something. So yes, real estate CAN be fairly passive…but it’s not passive if you don’t put in the work UPFRONT. Second Expectation: In order to invest in real estate, you need to do the repairs yourself or be a good handyman. The reality is that I can’t do anything besides change a lightbulb. While I do know some landlords who do the work themselves to save the money, this is absolutely not a requirement - and depending on how much your time is worth, it’s often cheaper just to pay someone else to do it the right way. It’s also worth noting that since all these repairs are a write off, you can write off the costs against your income…but, if you do the work YOURSELF, you cannot deduct the cost of YOUR OWN LABOR. Third Expectation: It takes a lot of money to start. The reality is that it often takes 10%-25% down to begin investing in real estate. This COULD be a lot depending on your definition of “ a lot,” and also on your area. Buying a property in Los Angeles would be significantly more expensive than in Kentucky, for instance. Where one person might be able to buy a property for $20,000 down, someone else might need $200,000. Fourth Expectation is that it’s often like the TV shows. The Reality is that it’s NOTHING like what they portray on TV. Oftentimes those TV shows will be loosely scripted around creating drama and creating a show that’s actually interesting enough to watch all the way through. Every episode needs a goal, a problem that arises, a solution to that problem, and then a resolution at the end. The real life problems that come up just aren’t that exciting or interesting. It’s often boring and mundane. The fifth expectation is that you’ll make a lot of money investing in real estate. The reality is that oftentimes one property won’t make you rich. Most mom and pop landlords won’t make a lot early on, but as they scale up, they can earn a significant amount of money from a lot of smaller sources. This is how many landlords start making money, enough to quit their jobs and invest in real estate full time. It’s growing your portfolio over one or two DECADES and accumulating those properties that might make you only $900 a month….but buy one of those every 18 months, and in 15 years you’re making $9000 per MONTH. That’s how most landlords make their money, and make a LOT of it. But the beginning will be slow and frustrating until you begin adding more and more to your portfolio. This is one of those steps that you can can do NOW. If you’re watching this and you don’t already have a credit card, when you’re done with this video, watch this: https://www.youtube.com/watch?v=ukaWAjgkH9M&t=30s Step 2: SAVE YOUR MONEY. The reality is that you can’t invest in real estate with no money down, no income, no credit…it just doesn’t happen. So this means that in order to save money, not only will you be required to live somewhat frugally so you don’t spend everything you make, but you will need to MAKE MONEY. I know this sounds common sense, but it’s at least every day that I get people asking how they can buy real estate without having any money…it doesn’t happen. Step 3: SHOW YOUR INCOME on a tax return. his means that you can’t just have one great month on Shopify and then expect to use that as a down payment…lenders want to see consistent, stable income before they give you a loan. Step 4: Get prequalified. It’s as easy as going to a few major banks, having them run your credit, giving them your tax returns, bank statements, and some other minor information…and they will give you a pre-approval amount based off those numbers. You can then take that pre-approval and shop that around a few other banks, getting them to match or beat those terms. Step 5: LOOK AT EVERYTHING IN THE MARKET YOU WANT TO BUY IN. Do your research. Find out which areas you feel are undervalued and where you feel people will be moving to. Drive around on weekends through every street and neighborhood. See every open house on a Saturday and Sunday within your price range, plus maybe a few hundred grand so you know what’s out there. The more you see, the better you’ll be able to recognize a good deal when it comes up. Step 6: Make offers on places you feel are a good deal. Know your price, know what it’s worth, and have patience. It’s more important to get the right property at a fair price than wait years trying to find the unicorn of a deal. Step 7: Do your inspections. I usually tell my clients to do all the inspections they can, and usually it’ll be a break even when you re-negotiate a credit with the seller. I also take it a step further and also walk two contractors through the unit who will give me a free bid on how much things cost to repair. This way, I know everything that’s “wrong” from a cosmetic standpoint and exactly how much it’ll cost to fix. Step 8: Close on the property. In the interim here, you’ll be speaking with your lender, getting in all the information they request from you, do an appraisal on the property to make sure it’s worth what you’re paying, and you close. Once the property is yours, this is where the fun begins! Step 9: Do minor renovations. Most people ask “where do you find your contractors?!” And my answer to this has always been Word of mouth, and yelp. Also make sure to get various bids to understand the costs associated with what you want to do, never just hire the first person. Step 10: Rent it out. Now my strategy when investing in Los Angeles is that the property should at minimum break even, preferably throw off a little extra cash flow each month, my costs on that property will be FIXED, meaning the mortgage payment won’t change, I watch the values increase over time, rents increase, and after 3-5 years I start cash flowing a little more. 10 years I start making some decent money, and when the property is paid off, that’s a TON of equity and money I have at my disposal. This is a 30-year play. I’ll end up making more money in equity and appreciation than I ever will from rents, and I can offset those properties against the other ones that make money. However, current prices mean that finding a property that even breaks even is becoming a very difficult task, and I’ve yet to find a good investment that cash flows. Because of this, I’ll hold off investing in real estate until I find the property that works. What does this mean for the real estate market? Well, CNBC recently released an article with the headline that “Southern California home sales DECLINE!” The article, summed up, says that we’ve seen 10% fewer sales in the last 12 months…but, prices have continued to go up, even as inventory also increases. If I can speak from both a real estate agent perspective, a home owner perspective, and a real estate investor perspective, it’s this…it’s not shocking that sales have decreased. This just means that less inventory is being sold and as people hold on to their properties, it’s natural that sales decline. At the same time, we’ve seen prices continuing to increase…over 7% in the last 12 months. But the issue comes here: First, existing homeowners don’t want to sell because they don’t want to give up their low mortgage. If they sell their home, their goes their 3% mortgage interest rate, and they’d be buying something else paying 4.5%. This is a big reason people aren’t selling, and why they’re more likely to keep their home long term. Second, people like me are having a difficult time finding something that’ll make money. As an investor, whatever I buy, I need to be sure I can make money from it - both from renovations AND rents. And right now, I’m not finding anything…so makes sense, if I don’t buy something, neither are hundreds of other investors…and sales volume drops. As more inventory comes on the market, I think it’s reasonable to expect that the ones that are FORCED to sell will lower their price and sell. As more comes on the market, there’s more to chose from, and buyers can afford to be a little more selective. We’re seeing a tail end of flippers and new constructions coming up that were started 2 years ago and just now being finished, hence an increase in inventory. So with this, the take away is that you need to have patience and wait for the right deal to come along. Don’t rush into something, don’t force the numbers to work if they don’t, and be ok to hang on the sidelines until you find something that fits your criteria. This is how I’ve operated my real estate investing career over the last 7 years and how I will continue to run my business in the future. Patience, running the numbers, and knowing when to jump at the right opportunity. That’s the best you can do, and that’s exactly what I hope you do to. Make money when you buy. This is absolutely crucial when you invest in real estate - you either need to buy into cash flow, buy into equity, or buy into a combination of the two. Do not do what everyone else does and buy something at market rate for market rent without allowing yourself some room to improve those numbers, and your investment 2. Never fall in love with an investment This is one I see too many people fall victim to. They go out to look for an investment, then see a home they “fall in love” with, despite it being a terrible money-sucking investment. But hey…maybe it’s just really charming, or reminded them of their childhood house, or whatever…point being, if it’s an investment, it’s a BUSINESS. Not a romantic-comedy. You cannot get emotionally attached to a property you’re investing in. 3. Big picture, laster focus While the bigger picture is fine to pay attention to, local markets are much more important. Don’t get too caught up in headlines and following trends because real estate is such a micro-economy. Each property and city is its own individual investment opportunity. While they can trail overall economics, every single property is like its own stock - some are undervalued, some are overvalued, some are going up in value, some are going down…the specifics are what make this type of investment really, really unique. Your market will have its own opportunities outside of everything else that’s going on. 4. Think long term - get a fixed rate loan This is one that I’m a firm believer in. Some people might disagree with this, they might want to take a riskier approach, but my philosophy is simple: buy once and hold. Even though you might be able to get a cheaper loan by going for a 5-10 year Adjustable Rate Mortgage, which means that your interest rate will only be locked in for so many years before it’s adjusted to market rate, it’s much safer to lock in a one-time rate NOW and then hold it. You know your holding cost will at least remain consistent throughout the life of the loan, until you either refinance, pay it off entirely, or sell. 5. Finally, make sure it cash flows. You should focus primarily on your cash flow - how much money are you investing into the deal and how much will that make you every single month. Do NOT barely operate on a thin margin of cash flow unless you’re making a significant amount of equity and have the cash reserves to pay out of pocket if and when something goes wrong. The biggest problem I see happening is when people cash flow a few hundred dollars on their investment, barely scraping by, and then something comes up and wipes out a years worth of profit…even if they made a ton of money by paying down the loan, they need some type of cash flow for it to really make sense. Focus on cash flow, while still taking everything else into consideration. Cash flow first…everything else second, then evaluate the deal from there. 6. Bonus tip…don’t be your tenants best friend. I’m a really, really nice landlord…sometimes too nice. When I first started, I really wanted to be buddy-buddy with my tenants and be the “cool” landlord. No. Bad idea. This is often when you get taken advantage of, even if its not even intended…this is when they start calling for personal favors, extended time on rent, or fixing things that aren’t your responsibility to fix. This often puts you in a difficult position between being a friend and being a business person. And once you’ve opened the friendship floodgates, it’s difficult to shift into the mindset that you’re running a business and that this is your investment. My biggest piece of advice is to treat it strictly as a business - be friendly to your tenants, but do not be friends. Stick to the contract and enforce it. It’ll end up saving you in the long run. Anytime you calculate cashflow, you have what’s called the “gross rent.” This is the TOTAL amount of rent you receive. So if you rent out your house for $2000 per month, that $2000 is the “gross rent” - it’s before all of your expenses. And unfortunately, anytime you own real estate, you have recurring expenses - for instance, you have property taxes. Insurance. Repairs. And at some points there will inevitably be vacancy when the house isn’t being rented, but it’s still costing you money to own. These are inevitable. So the first step when calculating your net cashflow is to DEDUCT all of those expenses from your total rent. So even though you might get paid $2000 per month, after all of those expenses eating into your money, you might now only be left with $1200. Any time you see real estate returns calculated, it’s usually like this - and this is often referred to at the “net operating income.” Total rent, minus all expenses = net income. So you’ll need to understand what property tax rates are in your area, how much insurance roughly costs, how much you can realistically get for rent, and how quick you can generally rent out a unit. One thing not generally included in those calculations is the mortgage payment. This is because mortgages numbers can vary wildly from person to person depending on how much money you put down, how long of a loan you get, and at what interest rate. But, in almost every situation, your mortgage will be an additional expense in addition to the total rent you receive. The second way to make money in real estate is by equity. This means that the value of the property increases because of something you’re doing to it - and there are two ways to make money this way: 1. The first and the most common is by paying down your loan. In most situations, your loan is broken up in two categories: principle and interest. Any time you pay down the loan every month, part of it pays interest on the total balance of the loan, and the other part pays down the balance - that second part is equity in the property. 2. The second way to make money with equity is by actively increasing the value of the home. Often this means remodeling the home or adding square footage. And your equity is the difference between the amount you spent, and the new value of the home after renovations. Doing this is also generally pretty predictable. You can see other properties and what they’re selling for, and as long as you make yours similar to that, all things considered, you should get about the same price - and that’s profit. The third way to make money in real estate is through appreciation - this means that over time, the value of the property goes up in value. This one is highly location dependent - some areas will go up as fast as inflation, just given the cost of materials to build a house get more expensive over time. This is fine, because it means your money doesn’t really lose any value - it’s simply a preservation of wealth. But other areas will go up substantially more depending on the demand for the area, and how much space is available to build. Using a combination of these three can often give you a much, much more accurate idea of your total rate of return much beyond cashflow - and this is how you calculate your returns and evaluate a good deal while owning rental property! Once you start a remodel, you can run into issues you were not expecting. This can make staying on budget difficult, so it is always best to allow your self a margin to cover these surprises. Owning assets is definitely a major component in building wealth. With real estate I am able to rent some properties for ongoing monthly income and also rehab and sell houses to create cash flow for my company. When you are investing in real estate one of the hardest things can be actually finding properties that will allow you to make a profit. When I first started I was approved for a small mortgage, but I have grown that amount through the years. The biggest thing with real estate is to not give in too soon. You have to stick with it to find the right properties, find the cash flow to make it happen, and then keep building on that. It takes time to build up a real estate investment business. I also get more deals because I am an agent. I save money on buying and selling houses, and I get more deals because I am an agent. People also say you cannot get deals from the MLS, but I flipped 26 houses last year (2017). and most of those were from the MLS. Exchange Traded Fund (ETF) [1:59] This is kind of like mutual funds - but they track specific markets. They are not actively managed and focus on meeting market averages. Invest in a Real Estate Focus Company [12:25] An example of this type of company would be ReMax. These companies help you buy and sell homes or commercial properties. ➡️ 5. Invest in home construction [12:45] These companies do not manage properties. An example of this type of company is Pulte Homes.
